I guess this has happened with a Vista upgrade from 2000/XP?
Try these:
The default system icon is displayed for Internet shortcut files when you use Internet Explorer 7 on a Windows XP SP2-based or Windows Vista-based computer
Icons that are associated with the current version of Internet Explorer are incorrect after you install or uninstall Internet Explorer 7
If that doesn't help then try deleting temporary internet files:
Tools - Internet Options - Delete button in Browsing History section - Delete files.
If that brings no joy, try adjusting the IE page caching:
Tools - Internet Options - Settings button in Browsing History section - "Every time I visit the webpage".
Try some shortcuts again. If this works then you will need to use every single shorcut to bring all of the icons back, then you can put the caching setting back to automatic.
Good luck!

I'm not sure what Smike is trying to do there but if in fact it is an upgrade, VIsta will have created a file on your c: drive call windows.old, if you go into there and into your original user file you'll find all your saved bookmarks/fav links, also your desktop icons.
However of course depending on the files the icons may not point to the correct location any more !

Thanks for the replies, but before I try anything I would like to confirm that it is a new computer and the hard drive has been copied over from the old one...does this make a difference.

so you copied from a folder in XP ?
In XP the favourites are store per user, in My documents and settings/"user"/favourites
Do you have this folder?
The icons in same but desktop folder
..........................
Hang on.... I'm losing my grip on your issues here... the icons are showin as the site icons ? why does it matter ?
