I had this problem with Win98SE.
In my case it was caused by the wallpaper being a *.jpg file saved in a folder about 5 levels down. eg c:\windows\mydocuments\mypics\2002pics\carpics\wal lpaper.jpg
moving it to c:\mydocuments\wallpaper.jpg fixed this problem.
