I wouldn't be surprised to see the Zune v2 have gaming included possibly using the Xbox engine. In fact its the only reason I haven't bought a Zune yet.

There has been rumours of a Microsoft handheld for over a year - whether it ever sees the light of day is anyone's guess.
edit it has offically been denied by MS, but then again - Sony denied a PS3 price cut this time last week...
There was an article on Engadget not so long ago where someone had taken the guts of a 360 and built it into a laptop - it was an ugly, chunky thing mind you...

Can't see it ever happening
Mainly due to the fact that MS do not have a hardware capability. They would need third party companies to produce the processors, the GPU, and some form of storage medium, be it solid state or optical.
I would image that would eat into potential profits far too much - And lets face it, profits could be a decade away.
They need the Xbox programme to turn a profit first (yes, they made money this year, but they are massively in the red as a whole)
THe Handheld market is notoriously difficult to break, especially witht he virtual monopoly with Ninetendo. Sony have done amazingly well as it is with PSP, in terms of number, and even that is seen as relative failure.
